I've used it a number of times to upgrade my weapons and I know the "casual damage" number (the one you see in the mouseover) definitely went up but I wasn't paying attention to whether the real weapon power (the one you see in the detailed view) went up.

This is why I mostly equip rare weapons unless the legendary version has a crapload of legendary properties. Rare items can be levelled more consistently and you can pay to add properties without fear of being ripped off.

This is correct. Always check the max levels of your mods before you upgrade. In some cases, you will want to remove the mods and replace them with better ones over time. You can make a good weapon last quite a while with a bit of attention.
